Between 2022 and 2023, the Fed raised the interest rate 11 times for a total of 4.25% in an effort to tamp down on inflation. One of the most obvious effects of that increase was the chilling effect on the housing market. Combining historically low housing inventory with double digit increases in home values year over year, affordability disappeared and many buyers dropped out of the market. Interest rates hit their peak in the high-7% range in October 2023 and now are slowly beginning to move downward.

Affordability: According to Matt Fenster, Branch Manager at Waterstone Mortgage in Middletown, “interest rates play a huge role in determining affordability” for those buying a home with a mortgage. Consider Matt’s powerful example below:
“When buying a home with a mortgage, interest rates play a huge role in determining affordability. For example, on a $400,000 loan, the difference between a 5.5% and a 7.5% interest rate amounts to $525 per month. That extra savings could help you either purchase a larger home or feel more financially comfortable with your payment. In fact, $525 a month is roughly equivalent to borrowing an additional $90,000 at a 5.5% interest rate over 30 years.” –Matt Fenster, Waterstone Mortgage
More Competition

“On September 18th, the Federal Reserve announced a long-awaited rate cut, lowering the Fed Funds Rate by 0.5%. This was 0.25% more than expected. However, it’s important to note that mortgage rates are determined by the bond market, not the Fed directly. The bond market has already responded to this news, and we’ve seen a nice drop in rates over the past 3 to 5 weeks. With over a 65% chance the Fed would make a half-point cut, the bond market had already factored this into mortgage rates. In the coming days and weeks, we’ll have a better understanding of whether rates will continue to trend downward or stabilize at current levels.” –Matt Fenster, Waterstone Mortgage

Many homeowners have mortgage rates too low to give up, according to Professor Julie Fonseca of The Universtiy of Illinois. In the New York Times article, A Huge Number of Homeowners Have Mortgage Rates Too Good To Give Up, Fonseca notes that nearly two-thirds of borrowers have rates at or below 4%.
Essentially these homeowners are locked in “Golden Handcuffs,” a term describing how homeowners are stuck in homes that they may want, or need, to leave. Higher prices and higher interest rates make new home purchases unaffordable. This reluctance of homeowners to sell due to higher interest rates can contribute to a shortage of available homes, further driving up prices.

As interest rates decrease, more buyers may enter the market, potentially increasing demand for homes and driving up prices.
